If you want to go without credit cards you need to break the cycle of spending vs. saving. A card to fall back on dissuades you from building an emergency fund

I was talking to Mark (the proudly self proclaimed Financial Retard) about how he was getting by without using his credit cards over the past few weeks. He said a funny thing happened when he pulled the cards out of his wallet, for the first time in many years he had the feeling that he needed to save more. As it turns out he was pretty freaked out by the fact that he didn’t have his “debt safety net” to fall back on. Mark was used to always having a $1,000 or so in available credit just in case something popped up. Now that he was no longer carting those cards he was only relying only on the money in his bank account.

Having a credit card to fall back on can dissuade you from building a proper emergency fund. I think this happens for a couple reasons. First, with credit you already have a safety net in place. That’s actually one of the reasons many people get credit cards in the first place. Though this can quickly blow up in your face because you could be taking on debt at the exact time it gets most difficult to pay it back. It amazes me how many people grab their credit cards right after a job loss and began using high interest cash advances for everyday life at the exact worse time to be borrowing money. I think having the cards as a safety net allows people to feel like they’re covered so the urgency to save really isn’t there.

Second, I think another reason people don’t build emergency savings when they use cards is because they’re constantly working to clear the debts. Instead of making savings a priority they make keeping up with the card balances a priority. The more debt they have on their cards the less they have available to save and the more likely they’ll need the cards to cover their butts again and so the cycle continues.

At some point if you want to go with out credit cards you need to break the cycle of spending instead of saving. I personally stashed away a little dough to use for future “emergencies” then stopped using the cards. Once I stopped using the cards and had some real money in the bank to fall back on all I really had to do was eliminate the balances and at that point I was done with the credit card cycle. I had no use for them anymore. I now have an emergency fund with more money available to me than I ever had available on my credit cards…oh and it’s earning interest too.

The good news is Mark has decided, for the first time ever, to start saving. He’s now quickly building an emergency fund since this’ll be his only safety net going forward. It looks like with a little encouragement and some discipline our buddy Mark won’t be “financially retarded” too much longer…at least that’s the plan.

So what’s your plan for dealing with credit cards, do you want them gone, do you really need them around? Let me know how you feel about this.

If I was going to lower my debt I first needed to put some money in place to prevent me from using debt to live my life every day.

Emergency money was a key in my strategy to remove the debts from my life. In my posts To Whom the Accidents Happen and So the Accidents Don’t Happen to You, I talked about the importance of saving some money to help cushion you from some of the lumps you take just by living your life. After reading up on the subject a bit (actually quite a bit – I knew nothing about having money in the bank) My conclusion was if I was going to lower my debt I first needed to put some money in place to prevent me from using debt to live my life every day. Now my only financial safety net is my bank account where before I used credit lines – I sleep much better now.

How long could you cover your household living expenses with your current liquid savings? This survey of 2,318 adults 18 & older asked how long people could survive on the liquid money they had available. It proves how unprepared many Americans are with less emergency money available than the professional financial nerds out there recommend.

Less than one week 17%

One week - one month 14%

One month - 90 days 24%

Three - six months 10%

Six months or more 19%

Declined to answer 17%

The scary numbers are the first two. 31% don’t think they could make it a month. That’s a scary state of affairs for a lot of people out there. Most advisers recommend 3-6 months in liquid money. According to this survey only a third of Americans measure up to those recommendations though it sounds like from recent reports the current economy may have scared some more money into savings accounts over the last year or so. From my experience lately though people have been spending more time whining about being broke than actually doing something about it…I guess we’ll see the next time “it rains!”

So how does your family measure up? Post a comment and lets us know (don’t worry you can even use a fakie name if that makes you feel better about yourself)

By wiping out my debts I’m able to invest because I have more available money. Don’t try to do too many things at once pay off debt then save like crazy

It’s pretty easy to pick some goals then get off your butt and begin working towards them. It’s also just as easy to focus on too many goals at once. In a previous post Take Aim & Kill It I talk about focusing all your financial resources at your smallest debt and working to eliminate it as rapidly as possible. Here I want to talk about why focusing on your debts now is important to reaching those larger goals further in the distance.

A contractor friend once told me this quote:

When you come across an electrical problem and a plumbing problem…don’t try to fix them both at the same time!

In other words don’t try to do too many things at once. I decided I would be better served by focusing on debts now which has allowed me to focus more on financing my retirement and reaching those larger goals. I once heard a story about a apartment maintenance man that bought his employer’s apartment complex with cash and managed to retire with over $3 million in the bank years later (that story could be total B.S. but I did hear it). Well the story goes like this…He saved his butt off and even though he wasn’t making a ton of money over time he managed to save up enough dough to buy the small apartment complex he worked at and began creating some wealth. That’s pretty much the story. Instead of spending his money he saved his money and as the story goes eventually had enough dough to make a big fat real estate purchase. My guess is this person was a pretty simple dude and probably kept himself out of debt (I don’ see any other way he could really save up a ton of money like this). The obvious advantage though is that he was able to use his income to build something instead of paying for crap he bought in the past + interest.

Even if the story I heard was total B.S. the theory’s still valid. Freeing up your income by clearing your debts will allow you to stash away more money and collect interest instead of paying interest. Do that long enough and large enough and you could eventually turn that stack of money into investments to replace your income and build some wealth. In my post I Call a Do-over I talk about some other advantages to freeing yourself from your everyday debts. As long as your income keeps going towards interest payments on credit cards and cars its going to be hard to use this money for much of anything else (it’s hard to save it if you don’t really get to keep it). So by wiping out my debts I’m now able to save and invest money much more aggressively because I actually have more available money now.

I’m a long way from paying cash for my an apartment building but I’m a whole lot closer now that my money stays with me at the end of the month. Freeing up my income has now given me access to the one tool I need to begin building some wealth, my income.

If you were able to free yourself up from monthly debt payments what would you do with all that money?

The reality is you only have the opportunity to make so much money during your life. No matter what there is only so much money you'll have access to.

The reality is you only have the opportunity to make so much money during your life. No matter what career path you choose, no matter how much you get paid, not matter what your investments return, no matter what you inherit, no matter how totaly awesome your blog is!…there’s only so much money you’ll have access to during your lifetime.

I was thinking about this the other day when I heard two ladies complaining about their money issues while they were sitting in Starbucks drinking two $4-ish cups of coffee. You can‘t really complain about not having enough for retirement while you’re sucking down eight bucks worth of coffee (well you can but no one will really care). Even worse I went to lunch recently with a friend who was complaining about how he was broke. That’s not the annoying part though; the annoying part was that he was complaining about being broke while we were driving in his $46,000 Lexus GS350.

My point here is that in both of these cases these people were likely thinking more short term than long term or their problems really weren’t as much of a concern as they were saying it was. Either way I’m fine with it, it’s not my money they’re spending. Though this is something I think about from time to time when I’m making spending and saving decisions. Remember you only get so much money into your life. If you don’t believe me ask an older person I’m sure they’ll tell you what they think about it the idea of infinite money. Ask them if they’d take a do-over if they had the chance. Ask them if they would make spending and saving decisions differently if they could.

So the next time you hit “4-bucks” to grab a mocha or stop by the Lexus dealer to browse think about the fact that you only get so much money between now and the end of this road trip and consider how your decisions today may fit in and affect your life a little further down the road. If you’re okay with it at that point so am I just don’t take me to Starbucks in your new Lexus and complain about how your broke because I likely won’t care too much at that point. Don’t worry though….I’ll still let you buy my coffee

Nothing sucks more than that moment during an argument when you realize you're wrong. Luckily I wasn’t the one having this realization

It’s funny how people will sometimes ask a question of you then argue with the answer you give. This blog has brought out the financial questions from people around me and sometimes people don’t want to actually hear the answer to the question. Yesterday one such question started a discussion with a friend of mine that went around in circles for what seemed like a month. Then we abruptly came to an agreement and this quote sums up the feelings around that moment of truth…

Nothing sucks more than that moment during an argument when you realize you’re wrong. – unknown

Luckily I wasn’t the one having this realization, at least not this time anyway. The question that sparked the chat was basically this: “how do you get out and stay out of the cycle of car debt?” For myself I saw a pretty straight forward answer (as most personal finance questions are in my opinion). The idea is to save up enough money to pay cash for your next car…that’s it, it’s that simple. The theory itself is simple but getting it done takes some work. We can discuss endlessly the different techniques of how you might pull that off (and I may sometime just not right now).

My friend’s realization described above was sparked when I asked him the following question:

If you can afford make the payments why can’t you afford to save for it, especially a purchase you can plan ahead for?

Once this question was posed the conversation slammed to a halt faster than a school bus at the train tracks. He looked at me and said I guess you have a point. Things really are that simple. If you have some time to plan for the expenses all you need to do is plan for the expense. True, it’s not much fun and it sure isn’t very sexy but it works. That’s how most of our grandparents bought stuff like cars. They saved up for things and when they had the money they would make the purchase. So what’s different now? Try: marketing, peer pressure, greed, impatience, a lack of discipline, aside from those roadblocks (especially the lack of discipline one) this idea pretty much works the same as it did before.

I doubt our conversation will change the way he operates his finances moving forward but at least the question was recognized and there may be that little twinge of guilt each time he unnecessarily spends on credit. True this may not ruin his life but at least he can now add one more option to his financial text book in his head.

So I now pose the question to my readers:

If you can afford make the payments why can’t you afford to save for it, especially a purchase you can plan ahead for?

Go ahead you can post your excuses in the comment section.

Honestly I’m stunned at how much money I’ve pissed away over the years on stuff I didn’t really need. This was brought to my attention recently when the arm broke off of my sunglasses – my sweet pair of sunglasses. Now I had a couple options here.

Toss them to the curb and go back to the old standby pair. (makes good sense)

Toss them to the curb and replace those bad dogs with a fresh pair. (how I would have done it in the past)

Try to track down the world’s smallest screw and attempt to make those NASCAR pit crews jealous with my rockin’ repair work. (likely not going to work but what the hell I’ll give it a shot, 3 it is!)

So I figured all I needed was the world’s smallest screw. I stopped into a sunglasses store and asked the girl if she could help. And bless her little sales-girl heart, she recommended that I might be interested in a new pair. So I asked her “do they cost the same price as the screw?”Apparently the answer was “No” since she never actually responded while she dug around in a drawer behind the counter. She came up with a small box with atleast 2000+ assorted little screws and several screwdrivers. While she “screwed around” with my glasses she again mentioned that they had 10% off this same particular brand and she pointed to a big hanging sign displaying two hotties wearing some sweet new shades having the time of their lives on the beach. She then told me I should try a couple pairs and see what I liked. So I figured what the heck, lets browse around while I’m waiting for her to do her magic. Sure enough 30 seconds later I began having those “hey, these are pretty nice” thoughts. Luckily before I asked to try them on I heard “looks like I got it here”. Good timing little sales girl that was seriously a close one! So I thanked her for the free fix up job and hit the door.

I felt like a new man. I felt like I had single handedly concurred the little sales girl and stared into the face of one the world’s vast marketing machines. At this point I was thinking about how easy it could have been to separate me from my cash if she hadn’t been able to fix my sunglasses. But since I started my never ending fight towards my domination of personal money matters I’ve noticed the commercials and marketing BS seems much louder and more obscene than I remember. There’s a constant prodding to take action, to conform or to be different depending what wares they’re trying unload on you. You’re too fat, too skinny, too gray, too many wrinkles, your boobs are too small, and that car is sooo last year. The pounding never ends and thank goodness we don’t consciously take in all the sales and marketing that’s presented to us every day. If somehow I was able to pay attention to all if it I’d probably only buy two things…a bottle of Jack Daniels and a handgun and attempt to ease the pain from the overload it’d cause.

It’s an ugly world out there when it comes to your money so keep your guard up. Keep your financial goals in mind. Remember that your money is finite so spend accordingly.

If you could turn back time how would you have planned differently for retirement? Lets see what the old folks have to say....

Young people knows how to run fast but old people knows the way -unknown

A survey of over a of over 1100 people ages 62-75 were posed a retirement question that only they have the experience necessary to answer. No matter how many finance blogs or books you’ve read, and no matter how many classes you’ve taken…nothing you have done to date, unless you‘re retired, will give you the experience and life lessons required to answer the following question:

If you could turn back time how would you have planned differently for retirement?

56% would have started saving earlier

39% would have allocated more money towards retirement

27% would put money into safer investments

7% would put more into riskier investments

5% would have used a professional advisor

I found the results interesting because the two biggest I shoulda’s were behavior based mistakes and not really what I’d call investment mistakes. The two biggest mulligans they would take had little to nothing to do with investment proficiency and everything to do with the actual task of just getting the retirement savings in place and growing. So I’m thinking no matter what your situation may be right now it’s a good time to get about the business of putting yourself into a position where you can take the advice of these old timers and get things moving for your future. Imagine if you not only were able to run fast but you also knew the way.

So now that you know what the people “living the dream” have to say about their retirement savings what steps are you going to take to heed their advice? Or are you going to look back in a few years and repeat these same survey answers to the next crowd?

So we we're discussing what is a manageable amount of debt. After a fair amount of research on Debt to Income ratios here are the numbers I came up with

A coworker of mine isn’t quite buying into the whole “eliminate all your debts so you can easily afford to fund you retirement plans and build wealth” idea. So we we’re discussing what is a manageable amount of debt if you’re not going to suck it up, focus, and go all the way and instead take a more half-assed approach and just sort of eliminate some of your debts (most likely temporarily though). I decided that I would look into the numbers for him anyway because any money discussion can be a good discussion for most and it can’t hurt to get a better idea of what many feel is normal debt (well broke people call it normal).

After a fair amount of un-reliable research on personal Debt to Income ratios here are some numbers I came up with – remember your home mortgage payment is also included in these numbers, no cheating here

45% or higher debt to income – Things are scary (you probably already knew that). You are walking too close to the edge and some drastic measures should be taken to address the issue.

35% to 45% debt to income - You’re still walking close to the edge but not quite as close as above. Don’t slip up here though since you likely have no cash cushion you’re one mis-step away from stumbling into serious trouble. Now is the time to make some changes while you still have a little breathing room.

30% to 35% debt to income - You’re probably feeling like you’re in pretty good control of things compared to your peers and lucky you they’re offering to help you run up debt as fast as they can get the offers into your mailbox. This area is manageable and should allow you to fund retirement at a reasonable level (especially with employer matches in place)

30% of below debt to income – Below 30% you looking solid! This means you pay 30% or less on your debts each year. You could save 15% towards retirement, pay all your debt payments and still have 45% of your money for all your other junk.

So take minute, pull up your little list you created here: No shortcuts here, now let’s calculate you debt to income ratio. For the steps to do this read check out Calculate your Debt to Income Ratio and see where you stand. This should help you plan your next steps accordingly, remember the more information you have to work with the better decisions you can make.

If I sacrificed, no matter how small, when I'd get home I'd immediately make a payment to our next debt in the same amount I just saved myself from spending.

Members of the Financial Planners Association were asked in survey what monthly expenses are the easiest to cut back on. Not surprising, with 81% of the votes, the answer was “Eating one less dinner out per month.” True, it does seem pretty easy to cut out only one dinner out over an entire month of spending. To me that barely seems like much of a sacrifice at all.

The tough part for me was once I sacrificed a dinner, passed up a mocha, or dodged an evening with friends was putting that salvaged dough to good use. Normally the money would stay in our checking account until I managed to blow it on something else and not making any progress financially even though I “sacrificed” my lifestyle in some way. So I came up with a plan to attempt to pick up these scraps and try to take advantage of every little opportunity I could to crawl further out of the gutter.

It was pretty simple. If I “sacrificed” something, no matter how small, I would note how much money I saved from our budget. Once I get back home I would immediately access our checking account online and make a payment to our next debt in the same amount I just saved myself from spending. In some cases this was this was as small as skipping a $4 iced mocha or as large as us passing on the opportunity to spend a $100 night out with friends. No matter how small the sacrifice was I would transfer the money immediately towards the debts. Yes, this was far from a life changing debt elimination plan but when we added this to what we were already putting towards our the debts it all added up to more progress at the end of the month. Not to mention the motivation that came with making progress almost daily. I also recently used my Micro Paymentality habit and wrote about my Sick Day Bonus Pay. I figure I only have to skip those Starbucks mochas 32500 more times and I can afford my new car!

So have you tried this style of making payments? How did it work out for you?

Just as important as reviewing your insurance is burning through any extra dough you still have laying around in an FSA that’s how the FSA rule book plays.

My wife’s hospital trip last week reminded me how sweet high speed WiFi access combined with Netflix can be and more seriously that my company’s health plan’s open enrollment period will be coming up soon. As the end of the year approaches now is a good time to assess your insurance plans (exciting stuff I know!) Now may be a good time to get your thoughts in order for any changes you want to make to your policies for next year – I hate making important decisions on short time lines.

Just as important as reviewing your insurance needs is burning through any extra dough you may still have laying around in an FSA and if you don’t participate in an FSA you may consider signing up this year. Here’s a brief refresher on how FSA plans work in just case you were sleeping though the HR presentation last fall. A FSA plan allows you to stash away money pre-tax to use towards “health related” expenses. For many this is a pretty sweet deal and can save you some cash every year on things you’ll need to pay for anyway. The only catch to using an FSA plan is if you leave any money unclaimed at the end of the year your company keeps it…how nice. Why they don’t make you pay the tax and keep what’s left I don’t know but that’s how the FSA rule book plays. This also means money you did spend but didn’t submit for reimbursement before the cut off also goes away for good. Many plans do cut you some slack and allow you till March to submit for reimbursement but I recommend staying on top of it as best as you can.

So if you still have some cash sitting in your FSA order up some dentist chair time and get those gold teeth polished up and if that doesn’t fit your style I recommend you stock up on some Maalox to help you stomach next tax season.

Do you use an FSA? How has it worked out for you?

Emergency funds can only prevent problems if you have enough money. Most go into debt and since they have no money they pull out their credit crutch.

In an earlier post titled To Whom the Accidents Happen I wrote about how some people always seem to have something “happening to them.” The issue I want to discuss here is the money problems that always seem to “happen” to these folks. When I was deeply in debt and had no money except my paychecks it seemed that every week, or at least every month, there was some sort of an emergency in my broke crappy life. Emergencies suck and emergencies when you have no money suck even more.

I also noticed when something went wrong while I was your broke I didn’t have an emergency…I actually had two emergences. The first was the actual emergency itself and the second was the money emergency that arises from the initial emergency. In the one case of a couple I was counseling a recent accident was further compounded by several hundred dollars in overdraft and late fees that were applied by their bank. The additional expense drug the problems into the subsequent months amd magnifying the financial fun they were having. They actually incurred over $400 in late fees and overdraft fees and if I remember correctly this actually required almost as much money to clean up as the initial emergency required in the first place!

The Emergency fund is really the only way to prevent this from happening without going into some sort of debt. The Emergency fund though can only prevent problems from growing to the extent you actually have enough dough to fight the battle. True in most cases you could go into debt to resolve the problem and that’s what most people do – it seems like an easy enough answer. Since they rarely have access to much real money they pull out the plastic crutch and beg for mercy. This does work but you have now stretched this emergency into the subsequent months, and often times years, until the debt is paid. The big problem with this strategy is that now you have weakened your current financial position and will have to fight that much harder to survive the next emergency. This is especially true if the next emergency arises while you are still trying to pay for the last one(s). So now do you not only owe money (plus interest) but you still don’t have any money, I know this because if you did have any money you would have used it in the first place.

I feel building an emergency fund is crucial to any financial plan. To be honest I think it’s more important than paying your debts off completely. Though I think to build a solid financial foundation you need to do both. It’s also much easier to build your emergency fund once you have freed up the cash you were previously paying towards your debts. If you added up all the money you pay out in credit cards, student loans, and car payments how long would it really take you save up 3-6 months worth of expenses in an account? This was a major motivator for me to pay down my debts, I knew that would allow me to build a bigger financial cushion between me and life and paying away my debts would free up the money to accomplish this relatively quickly.

The first thing I did to build to save for emergencies was create a place to keep the money I knew if I saved this money in the savings account that was tied to my checking it would wander away from me like Seahawks Super Bowl win never to be seen again! So I took steps to “idiot proof” our savings. This post tells how I worked around the issue of having the money available when needed without using debt 29% Interest? Are you Kidding Me?

Another option is a money market account. These are nice because they usually offer a higher interest rate than a typical bank checking or savings account. Many will also allow you the ability to write checks from these accounts (often 4-6 checks per month are allowed). Personally I liked having a back up debit card in my wallet in case something weird went wrong with our regular checking account and I was stranded without gas somewhere.

My plan is to use both a checking account and a money market fund for our emergency money. I know that sounds a little complicated but it gives me the best of both worlds. We can have immediate access to a couple thousand dollars to get us through a pinch which for us should cover most anything that we have to deal with on the spot (a dead car, an exploding septic tank, etc.). All the while we’re earning interest on the remaining balance. If we need access to more we can write a check or do a quick transfer and have access to more within 24 hours or so.

How much money do you feel you need to have access to sleep well at night? If you already have an Emergency fund in place what type of accounts do you use for its safe keeping?

This sickness really worked out to my advantage and put a little cash between myself and financial ruin. What did I do with my new found wealth you ask?

This is not a post about the cool deal my employer offers where I get paid out for not using all my sick days each year. This post is about the small but real pick-me-up that came along with the miserable cold I had the pleasure of enduring.

Recently I was struck down with a pretty hearty cold (actually it kicked my butt pretty bad!). This meant that I missed several days of work as to not infect my fellow employees and to bless them with my chipper attitude I’m sure I had during that time. To get back on my feet I took a total of three sick days off from work plus my entire weekend to get to the point I could be fairly productive again. The interesting side effect of being sick over this 5-day period was that I spent very little money. I because of that was able to make a small step forward toward our financial goals by taking advantage of the miserable situation. This sickness really worked out to my advantage and put a little extra cash between myself and future financial ruin.

I figured I saved approximately $48 during those several day, mostly on gas and food by not driving to work and not feeding myself at the office. That’s $48 saved after you deduct the $11.96 super-jumbo-Costco-sized economy pack of Nyquil I picked up to help me weather my personal storm.

So what did I do with my new found wealth you ask? I took advantage of this financial windfall by transferring the money I saved from out checking account into our six month emergency fund we’re working on (and making great progress I might add!) True this $48 won’t change our lives but it does mean the money will go towards something productive instead of vanishing like it normally would. Even though I was physically miserable for a week I was able to feel a little less financially miserable.

Please let us all know what odd tiny steps you’ve taken toward your financial goals recently? The more odd the better!
